IE? No, maybe in version 9 when that comes out. Microsoft has painted themselves into a corner relying upon filters for basic effects like opacity and rendering .png. Until they correct that mistake and do it like all other browsers, IE will never be able to fade an alpha channel PNG image properly. By making the image's mask mostly match the background color instead of being the default black (if you're good you can do this in an advanced image editing program, like The Gimp), you can possibly get it so that it doesn't look quite so bad. But it will never look right.
Another approach would be to not fade the mask. If possible, make a single mask image and superimpose it on the slide show. Or use several mask images, one for top, right, bottom and left, and surround the show on all sides with them. In the slide show, use images with no transparency.
Or, you can do what you've done, use JPEG instead.
BTW, your demo should work fine using PNG in all other modern browsers.
