I know of many WYSIWYG editors. And I've looked at the code... I just don't understand how they work.. Can anyone explain the process for me please? Thanks...

Browser magic. In IE, contentEditable; in Gecko, Midas. Because they are entirely non-standard and many browsers do not support either of these interfaces, a fallback must always be provided.
