When working with extremely small images such as icons, it is almost always necessary to start from scratch in making something that looks similar if not identical to your larger sized logo or image. Working in photoshop with what are called "pixel" fonts would be my first suggestion for this particular icon.
Or, if you had rather you can just use the favicon I generated with this site's favicon generator.
I would strongly suggest however, that you rethink your idea for a favicon. I notice that your image has many "details" to it. Things like drop shadow, stroke, and so on won't be recognizable and will almost certainly be distorted looking in an image this size.
Good luck!

This might be better:
The idea being, as 9 says, to come up with something similar that still gives the general idea, but that looks good that small.

Here's the icon resized by photoshop. I don't see why it's so bad looking.

That's virtually no different than what Nyne Lyvez (or, I imagine ropes27) came up with for this. I agree, it isn't horrible. But it does sort of just look like a blotch. I think my version is much more legible, though I admit it may not be suitable in this particular case. I would need to see the site itself to judge that.

Oh, I didn't claim it was different. I didn't see any specifics in Nyne Lyzez's post, so I'm not sure that was done the same way. I just posted mine as a reference, in case perhaps something went wrong in the conversion by ropes in the first place.

Like everyne has already said, favicon's generally need to be a recreated version of the original with all "fancy" effects removed. Pretty much just lines and fill colours to help it look at least legible. The size of the image compresses all the nice looking stuff into such a small space that it just doesn't work very well....
i.e. just trying to resize an existing logo is usually not the best idea
