"Lay that down."
"Lie down."

So... it would be lie.

"They lie down. They also lay something down."

transitive vs. intransitive.

If you want a more intuitive way to think about it, just think about the colloquial use of "laid"... "Someone was laid"... it's an action occuring to the someone, not something that they did themselves. You'd rarely hear (if so, incorrectly) "S/he laid him/her."

"Then they all laid down and fell asleep."

Is correct for the usage and tense. This would work, but the tense is different:

"Then they all lie down and fall asleep."

You lay objects. When you move to a prone position, you are lying, not laying. You lay (not lie) your keys on the table. You can lay yourself:

"Now I lay me down to sleep."

But, me is the object that I (the subject) is laying.

Ah, finally, a noteworthy error:
not too long ago, I was working on a Mac, and up popped a box that said "The operation cannot be completed because an error of type -141 occured."
You Mac people, All I did was press the Eject CD button. Mac OS 9.0. What is an error of type -141? I tried again and it worked.
Good thing, that wasn't at home - at home I have a multiboot 9.2/10.0.

Word is a good place to find buggies.
Once the little doggy came up, like always, and said "you can hurt yourself if you run with scissors." :) My only thought was "okay, how does that help me with Word?"

I'm not sure. But it sounds like good advice for life. You should listen to him.

Once the little doggy [the Microsoft "Assistant"] came up, like always, and said "you can hurt yourself if you run with scissors." :)

As implied above, I'm pretty sure it's a metaphor.... and that you should listen to it. :p

I don't think we understand my first post.
"Then they all lie down and fell asleep."
"and fell asleep," "fell."
Lie down and fell asleep, not fall asleep.
Is what my grammar checker suggested. With an E, not an A. Lie...FELL, not lie...FALL.

Your granma* checker fixed the verb but not its tense, that's all.

*intentional misspelling
